Don't really know why they're torn, but they're just short because the time of the year the event takes place. Just like how (nearly) everyone also had short sleeves.

Maybe the sleeves are torn to represent her suicidical fighting style (since it involves damaging herself), because no matter if she wins or lose, she'd get some damage anyway, even if the opponent doesn't score a single hit. Even in ISC she goes full kamikaze against Seija.
I don't think it's a secret that most touhous are flat or close to it. That won't change the fan made depictions of them though just look at fanon sanae.

More of them are just "close to flat" than actually flat. It's just that in the official art by artists other than ZUN, the artists are following his instructions to keep the fan service to a minimum -- and even then, they don't shy away from making Sanae's boobs at least somewhat noticeable (her portraits in Hisoutensoku and appearances in Ibarakasen) and even ZUN himself has recently started drawing the girls with some curves (Reimu and Raiko in DDC have breasts, and Raiko doesn't wear a bra or sarashi if her Dead Parrot portrait is anything to go by).
However, Mokou is drawn here as having Konata/Etna/Ryuujou levels of flatness, and is only the second touhou to be specifically depicted as such. Suika is the first; Cirno and Suwako are probably also that flat along with a few others, but their shirts are loose enough that there's a non-zero chance that they may be as "big" as Tsukasa, Flonne or Fubuki.

Comparing this and IN shirt. Could it be that Mokou had shirt with torn off sleeves to begin with, but in Imperishable Night she wore detached sleeves?
